Understanding Demat – Meaning, Benefits and How It Works

In India, a Demat account is an important part of investment. “Demat” is an abbreviation for dematerialization. That is, the paper share certificates are converted to electronic records. A demat account is where shares and other approved securities are held in electronic form.

It’s like a bank account for your investments. Money is held in a bank account and securities are held in a Demat account. It keeps a clear record of ownership. It allows online trades. If you are planning to buy shares, apply for an IPO or hold ETFs, you should know how it works.

What is Demat ?

Investors used to receive paper share certificates. They could be lost, stolen, damaged or delayed in the post. This paper process was replaced by a digital process called dematerialisation.

A Demat account can hold equity shares, bonds, government securities, exchange traded funds and a few mutual fund units. Products may vary by DP and platform.

In India, securities are maintained in electronic form with two depositories – NSDL and CDSL. A depository cannot be opened by an investor. It has to be opened through a registered Depository Participant, or DP. A DP may be a bank, broker or finance firm.

How Does a Demat Account Function?

It is an account that is linked to a trading account and a linked bank account.

The trading account is where buy and sell orders are placed. The bank account is for payments and proceeds on sale. After settlement the securities are held in the Demat account.

Cash, orders and assets cannot be pooled between the three accounts. It also helps the right side of a trade get to the right place.

Say an investor purchases ten shares through a trading app. The amount is deducted from the linked bank account. After the settlement, the shares are credited to the Demat account. The shares are debited when they are sold. Then the sale value is transferred to the bank account as per the settlement process.

Each Demat account has its own unique number. Statements & alerts issued by Depositories and DPs. Such statements allow investors to see their credits, debits and holdings. This also makes it easier to match each trade to the ultimate position.

Steps to open Demat account

Here is a simple guide on How to Open Demat Account.

1. Select a Depository Participant

Pick a SEBI registered DP. Check its fees, accessibility of services, features of the platform, support options and account conditions.

2. Complete the Application

Go to the DP’s website or app. Enter your name, mobile number, email ID, PAN an other details.

3. Provide KYC Documents

Submit identity proof, address proof, PAN, bank proof and photo wherever required. Proof of income may be needed in derivatives trading.

4. Full Verification

Verify your mobile number and email by OTP. It could be Aadhaar verification, video KYC or in person verification.

5. Review and Sign

Read the rights, duties, fee scheme, nomination details and terms. Electronic or physical signature, please complete.

6. Get account information

Once approved the DP will provide the login credentials and account number. If both are selected it may also open a trading account.
